Should a powerhead be blowing air (oxygen) into the tank, or should it just be circulating the water? Reason I'm asking is because the air going into the tank creates a lot of tiny air bubbles. I get good surface agitation with the filter, is air from the powerhead necessary - I don't want to suffocate my fishes....

Nope, the air isn't needed. If you have corals, some of them will suffer from the bubbles (in theory--never had a problem, but we don't encourage the tiny bubbles, either). Sponges are damaged by contact with air, so bubbles get caught underneath then are bad.
